Now, while doing this on your own is possible, there are a lot of ways to screw up and disqualify an investment opportunity by not knowing the rules so we recommend you use a third party professional before you do this.

10 Mistakes SDIRALet’s shed some light on what the clients at InSight are talking about and investing in. Over the past decade, I worked for a large brokerage firm. I wasn’t given the tools to help clients with self-directed IRAs. Unfortunately, I couldn’t even refer them to a third party that could. Advisors at these large firms like the one I used to work at aren’t given the opportunity or even allowed to refer clients to do something they want to do because it wasn’t in the best interest of the firm. What I mean by this is that if your expertise is in residential real estate and your financial advisor is only pitching you to sell your properties and invest in their diversified stock and bond portfolio then are they acting in your best interest? Sure, maybe all your net worth is in real estate and diversifying into non-correlated assets is a good idea. In that case, yes. However, this is not the case I am referring to. 

I am referring to the case where you know real estate and you want to use the funds you’ve saved in your retirement accounts to buy an investment property or a business that you heard about (key word here is investment not personal). Your advisor will most likely sell you on why you shouldn’t and that you should invest in stocks and bonds instead. Or they will tell you that you can’t depreciate an asset that’s in an IRA and therefore not great for tax incentives, or that it’s too expensive. And they’re right about depreciation but wrong about the tax incentives. If you buy a property in an IRA and the rent pays for your mortgage, the income just like a dividend isn’t taxable when it’s inside the IRA, and neither is the sale when you want to get into something else. When you turn 59.5 you can take that rental income which would be ordinary income inside an IRA or 401(k) but if you bought it in a Roth, then it’s tax free. That advisor doesn’t want you to invest in a property because that means no compensation for them.

At InSight, a core part of our business is enabling our clients to use the tools at their disposal to get to where they want to go. We help our clients make these types of investments a reality. We’re only fiduciaries when we’re using everything that is available to us and is in the best interest of the client. If a client has a high required rate of return, but hates the day to day fluctuations in the stock market, then riskier investing isn’t appropriate. This would be a case where we’d look at alternative investments and find another way to capture that rate of return required to get them to that goal. A client’s home and 401k are typically their two largest investments. But if your 401k is 4x your home value, then spreading your investments out into things you feel more comfortable with and gives you capital appreciation and income then real estate may be an option for you. If interest rates are low, then real estate is probably an even better option.

Given that Sue is nearing retirement and her business is very profitable it was important to discuss how the proposed budget would impact her and the business.   Sue was hoping to work for 3-5 more years and then sell her business when she reaches 65 for Medicare purposes. While this is very much still an option, Sue and I decided to review her situation in more detail so she could make the most educated decision moving forward. Since selling a business and retiring is a massive decision in itself, if the new proposed tax law changes would help make her decision easier then it was my job to let her know.  The Capital Gains Rate is expected to increase from 20% to 39.6% on income in excess of $1 million Proposal: Increase the top capital gains rate (raising the capital gains tax is an alternative to raising the estate tax exemption) currently at 20% to 39.6% before application of the 3.8% net investment income tax for income in excess of $1 million (possibly retroactively – Yes, this can be done due to Article I, Section 9 of the United States Constitution) Ex: In 1993, the top ordinary income tax rate was increased on both ordinary income as well as the estate and gift tax retroactively to the beginning of the year (even though it was enacted in August).  What can Sue do: It may be worthwhile to accelerate the sale of her company in order to capture gains at today’s current top capital gain tax rate. Additionally, those that have appreciated land, real estate, stocks, collectibles, etc should look to do the same.  Ex: Sue (60) owns a company that she is looking to sell in the next 3-5 years as she is nearing retirement. Her income is typically $300,000 and the value of her business is $3 million. If she sells her business this year she will pay 20% instead of 39.6% (plus the 3.8% medicare surtax) on any income above $1 million. So, $460,000 (20% x $2.3 mill) vs. $910,800 (39.6% x $2.3 mill). The difference being $450,800 which if you invested at a 6% rate of return over the next 30 years (Sue at age 90) would be $2.58 million dollars.  Sue’s Options: Keep the business until she is ready to sell, sell the business now, or sell the business and consult the acquiring company for a set number of years for a lower sale price.  Our Guidance: Sell the business and consult the new company. This will enable her to bridge the gap between now and Medicare when paying for health insurance out of pocket is extremely expensive, capitalize on a low capital gain tax rate, and provide her the peace of mind that her clients will be taken care of while she collects an income.  Estate Planning & Gifting Death itself would become a capital gains realization event (1 million exemption) Gifting is now a realization event (so if you’re looking to gift an appreciated asset soon it may be worthwhile to accelerate that into this year)  Ex: If you gift an asset that has a basis of $100k and it is now worth $1mill then $900k would be taxed immediately. Previously, the recipient of the gift would not realize a taxable event until the asset is sold.  Tax Credits for Parents and their children are increasing Child and Dependent Care Tax Credit refundable credit up to 50% of up to $8,000 in expenses for one child/disabled dependent ($16k for more than one child/disabled dependent) with a phaseout and an exclusion of up to $10,500 in employer assistance/contributions for dependent care.  *Child Tax Credit extends the ARP child tax credit through 2025, including a maximum of $3,600 for children under 6 and $3,000 for children 6 through 17. Half of a taxpayer’s total allowable credit would be received as monthly advance payments and half would be paid when households file their taxes; any discrepancies would be reconciled on tax returns. Notably, by proposing that only half of the credit be paid out monthly, the resulting maximum monthly payments would be $150/$125 per child for 2022 through 2025, with the rest received at tax time, compared to maximum monthly payments of $300/$250 under the current ARP child tax credit in 2021. Full refundability, regardless of earned income, would become permanent. *Source – Biden Proposed Child Tax Credit Here are some additional facts and what you should know: The QBI (Qualified Business Income) deduction is here to stay – QBI Deduction – IRS 1031 exchanges, if you’re a married couple then Biden is proposing a 1 million per year cap on 1031 exchange exemption (500k for single filers) – 1031 Exchange – IRS Proposed 3.8% surtax to S-Corps distributions There have been talks about getting rid of  “Zeroed Out Grats” and rolling GRATs  What should you be doing now?  Think about your goals and objectives for your life, employment, gifting plans in order to prioritize the next steps If your income is less than 1 million then proposed tax increases don’t affect you Plan now and prepare while you have time. Using an Improvement Exchange

Imagine being able to sell your appreciated property with all of its gains intact, reinvesting in a new property, and having a budget for improvements, all while enjoying the capital growth of that new property immediately. Guess what? There is an exchange method for that! Here is the Issue Under the IRS rules, once you take ownership of a property, any additional expenditures used to make improvements to the property cannot count towards the value of the replacement property in the exchange. An example of this problem: say that you’re selling building A for $1m and buying building B for $800k. But Building B requires $200k in desired improvements. In a traditional exchange this is a nonstarter; because real estate exchanges have to involve disposing of and acquiring “like-kind” real estate. And unfortunately, the additional labor and materials are not considered “like-kind” for the purposes of the acquisition and cannot be part of the exchange. So the $200k in required improvements cannot be part of the transaction. However… If an InSight client prefers a situation where they need to relinquish property and desires to renovate the next property, there is a path to eliminating the tax loss of the investment AND getting your renovations done. Enter the Improvement Exchange An essential, but overlooked part of the IRS code, can help InSight clients keep their expectations of avoiding a tax loss while making desired improvements a reality. This accommodation can be used to develop the right exchange strategy for the transaction that the business or person requires. If you need to contract out for repairs or improvements, make strategic accommodations for a renter, or change the opportunity completely – this method creates the space to achieve those changes to the property. Under the IRS code in Revenue Procedure 2000-37, an independent third party may take title to the replacement property in the taxpayer’s stead and make the desired improvements on the taxpayer’s behalf. Using an Exchange Accommodation Titleholder (or EAT) In a traditional exchange, the exchange company acts as a qualified intermediary or QI. This means they act as a third-party agent that is both an arms reach from the taxpayer and they help to coordinate the timeline and reporting requirements to make the exchange IRS compliant. If the taxpayer requires improvements the conditions can change.  The exchange company can become an Exchange Accommodation Titleholder or EAT and modifications can be made before the Taxpayer takes ownership – making the desired improvements to the property before taking possession. The EAT takes title to the new property and parks, or holds, that title until the earliest of the following: 180 days from when the relinquished property is sold The improvements are completed 180 days from when the replacement property was parked by the EAT The InSight client can enter into a property improvement exchange with an EAT and direct the QI to send funds periodically to the EAT. Making the desired improvements based on the eventual owner’s instructions. Effectively making the building improvements now part of the acquired property after the close of property A and before taking possession of Property B. Seemingly limitless contractors, consultants, and designers can be paid out by the EAT during this phase, and the owner walks into Building B on day one of ownership with the work done, ready for business and with the changes they envision. In the End The client’s old properties cost basis is rolled into the new property, no taxes are paid on the sale of property A – and property B has received the required improvements to enable it to serve the investor better going forward.
